Can Media Centre 16 play .iso files. If yes how do I enable it

As explained in the above linked wiki page, MC can mount an ISO file if a drive emulator is installed (e.g. Daemon Tools Lite or Virtual Clone Drive) and start playback automatically if it is set to do so. At least DVD Video images work fine, though I would recommend ripping DVD Videos to VIDEO_TS folders for better usability. It is always possible to burn a copy of the original disc also from the VIDEO_TS folder (if ever needed). Most burning programs support that.
